ON Semi's AI Data Center Inflection and the Synaptics Pivot
A Quarter of Inflection
ON Semiconductor's Q2 2026 earnings call was one of the most strategically significant in recent memory. The company delivered $1.6 billion in revenue, non-GAAP gross margin of 39.3%, and EPS of $0.74—all above guidance—and guided Q3 revenue to $1.65–1.75 billion with gross margin stepping up to 40–42%. But the news went beyond the numbers. Management announced the acquisition of Synaptics and, more notably, called out that AI data center revenue is now expected to more than double in 2026, driven by an expanding power tree footprint and wins across hyperscaler and China cloud infrastructure.
We now expect AI data center revenue to more than double in 2026, driven by stronger demand, further accelerated by broader customer wins and expanding content across the entire Power Tree.
CEO Hassane El-Khoury positioned ON Semi as the only broad-based U.S. power supplier spanning the full AI Power Tree—from grid to processor. He cited design wins with Great Wall in China, AWS power supply and battery backup systems, and an expanded role in NVIDIA's MGX ecosystem. The company expects silicon carbide revenue in AI data center applications to grow nearly 60% year-over-year, and high-voltage content per rack to rise from $15,000 to $115,000 by 2030 as architectures evolve toward 800-volt DC distribution. This is not merely incremental—it's a fundamental re-rating of the company's addressable market.
Operating Leverage and the Utilization Engine
The margin trajectory is finally inflecting. Gross margin expanded 80 basis points sequentially to 39.3%, and guidance for Q3 implies another 100–300 bps step-up. The key driver is utilization, which jumped from 77% to 83% in Q2. CFO Thad Trent reiterated the two-quarter lag and quantified the potential: "The math is 25 basis points to 30 basis points of gross margin improvement for every point of utilization." With utilization expected to remain flat in Q3, the benefit from Q2's ramp will hit the P&L in Q4, supporting sequential margin expansion through year-end. The long-term target of 53% gross margin remains intact, supported by Fab Right initiatives, favorable product mix, and a lower cost footprint.
Gross marginThe operating leverage is visible in the free cash flow expansion: FCF nearly quadrupled quarter-over-quarter to $425 million, and management returned 105% of FCF year-to-date. This is a structurally different company than the one that burned cash during the downcycle.
Pricing, Lead Times, and Supply Discipline
A notable shift is the pricing environment. Management is implementing a second round of price increases to offset rising input cost pressure—across materials and external manufacturing. El-Khoury was blunt about the trajectory: "The only consistent message I can say here is it's not going down." The pricing actions are surgical, but they apply across all end markets, including automotive, a market where pricing power has been scarce. Combined with lead times extending from 27 to 32 weeks and an increasing book-to-bill ratio, the supply picture is tightening. Management has prioritized AI data center shipments over automotive and industrial in the near term, but expects to catch up as manufacturing output normalizes.
The company is also maintaining disciplined inventory—down 9 days sequentially to 192 days—and keeping distribution weeks at 10.1, within the 9-11 sweet spot. The mass market, a key leading indicator, grew 20% sequentially, validating the channel strategy.
The Synaptics Acquisition: A Strategic Leap
The most pivotal announcement was the agreement to acquire Synaptics, expected to close in mid-2027. El-Khoury framed it as complementary: "Synaptics' market-leading connected compute capabilities complement our strength in power, sensing and control at accretive gross margins." The deal leverages ON Semi's manufacturing scale and mass market engine. This is a clear signal that management sees the AI and automotive convergence as an opportunity to expand beyond silicon carbide into more integrated compute-and-sense solutions. While financial terms were not disclosed, the strategic rationale is compelling.
Analysts on the call probed the gross margin bridge and the sustainability of the AI growth. In the prior quarter, Thad had already hinted at larger margin steps ahead: “We expect expansion throughout the year and probably larger step functions than what you saw here in the first quarter.” — Thad Trent, Chief Financial Officer (CFO) · 2026-05-04 That expectation is now being realized, with Q3 guidance implying the biggest sequential jump in over a year.
Looking ahead, ON Semi's growth algorithm is shifting from cyclical recovery to structural share gains. The company's auto business is stabilizing, with silicon carbide revenue in China expected to grow 60-70% year-over-year. Combined with the AI data center doubling and the Synaptics expansion, ON Semi is positioning itself as a multi-market power and sensing platform. The stock is down 44% from its June peak, but the underlying fundamentals are improving rapidly. As Hassane concluded, "We are entering the second half of the year from a position of strength."
